I have recently found VeraCrypt.
And was wondering if it is possible to set up a sandbox that includes VeraCrypt to ensure that the malware or tools located under VeraCrypt cannot damage my machine.

So, is this possible and is it recommended?

You could run it as sandboxed and it should work. but I would suggest you just run it in a virtual machine with any other programs you might have. Good luck
